People are running into this and @Mike_Z has suggestions. So everyone can look in one place and not have to scroll through unrelated posts, here is a proper thread for this bug.
There are users running into an issue with all palettes being locked for Big Band and Squigly. And there's also an issue with locked stages (Meridian Rooftops, River King Casino and that other one).
A quick workaround is to select palettes via the attack buttons instead of "Start" to scroll through it.

I think I've found a way to fix this without deleting "your" save data.
Alright this is what I did...
- Tried the delete and redownload, didn't work, including Title Update.
*This included all the files discussed. No help.
Instead try this...
1 - Move your save data to the cloud save. (Make sure you don't delete your save by accident, just move it)
2 - Start the game on Hard Drive (which won't have the old save data).
*Check the character select to see if the palettes are open (which every palettes pack you own will depend on either having individual or the bundle pack). If you see Squigly and BB's palettes unlocked, good.
*Redo this step with the save data from the cloud save (old save) instead, if the palettes are there, thats great. Now one more step...
3 - Next, and finally, move the cloud save data back to the Hard Drive (a pop-up should say you will overwrite your "new data" on the HD with your old "complete?" save data from the cloud, choose "yes"). Turn off, or don't select, the cloud on the next start-up.
*Start the game again, with the Hard Drive now having the old save data, go to the character select (this happened for me), go to Squigly or BB, select the palettes #1-6 (any), and they should now be opened.
~ If you own the Character Bundle Pack, palettes #19-22 on all character will also be opened.
Here you go, this is how I got the palettes working.

Would you be kind enough to get rid of your savedata and see if you still have the problem? You don't necessarily have to delete it, just like copy it somewhere else and have it not present when you boot the game so it makes a new save.
I have a suspicion it isn't properly importing the new initialization things ("you can use colors 1-10 for Squigly" etc) if you already have savedata.

Using a new save instead of the old ones,colors are working fine though I don't remember they going until 21(1-6 is unlocked, the ones unlocked via arcade/story mode/etc are locked, but there's a bunch after them unlocked which might be the color bundle). So yeah, if the colors aren't working starting a new save seems to fix the issue.

Mike told everyone to redownload the game (on Xbox) to solve the color problems, and it worked (Partially worked, we could get Squigly and BB's default palettes but not the 2-7 colors)
IF when one redownloads the game after deleting it, they decide to download the dlc extra color palettes again, the Squigly and Big Band colors get screwed up again. Just wanted to point that out as a word of warning for everyone but wasn't sure how to spread it.
